Basically support for installing WPMU using sub directories is pretty much broken at the moment and nobody that is actively hacking on the code is using Wordpress in such a situation so I highly recommend you install using the virtual hosts option.

In fact should we even pretend to support installing into subdirectories any longer and just lose that option?

    That's true.

I think it'll be a long time (if ever) that directory install will be fully supported.
