We are currently using proprietary blogging software on our server.

All the blogging software is stored on a sub domain:

    http://www.example.example.com

However when we create new blogs they get created in the folder of the root domain:

    http://www.example.com/blog

Is this possible to do using WordpressMu and if so how?

Out of the box, MU will put new blogs at blog.example.com (subdomain mode) or example.com/blog (sub-directory mode). In each case, the "blogging software" (we can it the main blog) is located at example.com

You set this at installation and you can't have both at the same time. And also there's no www unless you manually edit the core to allow it.

You can install at a subdomain example blogs.example.com where you can have blog.blogs.example.com or blogs.example.com/blog

And keep in mind that you can only install at the root of a domain or subdomain if using the subdomain mode.
