What are the pros and cons of each. Are there any technical or performance differences? I've spoken with my web host and we I have the option to enable wildcards, but I'm not 100% sure I should even bother.
I am going to install WP MU in the root directory no matter which I choose.
example.com/user or user.example.com
Also, is it possible for WP MU to overwrite an existing directory, like example.com/forums?

This has been discussed many, many times over.
In short, do subdomains.
Try the search first, as there are tons of topics on it.
Ditto on the existing directory (or subdirectory) issue.
Please note that running WPMu means that you realize that you're running server software. That means you have the ability to use the tools in front of you, including the search function.
Another vote for subdomains here. A few of the wpmu specific plugins only support subdomains. Most have had directory support added by now but I think there are still a few remaining (probably one or two of mine).
i ran into the subdirectory/plugin issue :( but my host wouldnt allow me to set *wildcards... if you intend to use sitewide feed, subdomains is the way to go.
I think SEO wise subdirectory structure is the best. If you have Home link in every blog created, pointing to the main website's home page, that page gets large number of inlinks and thats considered as ++.
