One of the install options is to give each user a subomain, but if I am using a host like 1and1, how do I automate the process, or do I have to manually create a new subdomain for each user.

The subdomains are "created" by the wildcard DNS record you install before setup and handled by the wpmu software.
If you haven't done so already, Please read the readme.txt file that is included within the download.
