[I did search for "domain mapping" - have explored that option before trying to reach out]
Can I setup the new blogs to look like:
blog.example.com/blog1
blog.example.com/blog2
blog.example.com/blog3
and not bother about domain mapping (more coz I dont understand domain mapping! :-) and I have limited subdomains).
If yes, how do I do it?

yes, point your domain alias to the WPMU install directory and it should work. make sure when you install WMPU that you select subdirectory install.
If you have limited subdomains, that's a non-issue with MU, because they are *virtual*. They don't exist.
I'm gonna guess you're on a shared host. might want to make sure they'll allow MU AND for the purpose you're using it for.
